In this case that letter would be a "G" for Grudge. Remember the first words to the song? Wear the grudge like a crown? Now he's saying, wear "your scarlet letterman" just another way of saying you wear your grudge with pride. He is combining the shamefulness of the scarlet letter, with the pride associated with the letterman jacket. Wearing the scarlet letter, a big single capital letter, is similar to wearing a school letter, except that the scarlet letter is supposed to shame the person and the school letter is about bragging. It's not any deeper than the actual scarlet letter itself.
Many people correctly identified Scarlet Letter, but then go off on a tangent from there. This part of the song is clearly alluding that the person holding the grudge is putting it on display, as if it's something to be proud of "like a crown". The last words of this stanza are "your scarlet letterman". The first words of this song are "Wear the grudge like a crown". It's a badge of honor you proudly wear and show off to others. I went to a couple Lincoln Highs so our "letter" was a big "L" and if you got on a varsity team, you got your letter "L" and wore it on your letterman jacket. When they make it onto the varsity team they receive their "letter" which is usually just a big capital letter of the name of their school. A "letterman jacket" is a jacket worn by high school students.
